1. Sounds like a singularity due to a single contact element going solid. Try adding more contact elements. If you are using 12s or 52s, try CONTACT48s instead. Are you grounding the other side of the contact? If so, try modeling a small piece of the "hole" to get some compliance. Also, watch your gap stiffness. What is happening to your error norms? Rising stress with rising mesh density sounds suspicously like your numbers may not be good there any way.
2. If you are not interested in the stress in the high stress area, take it out by either unselecting the elements near the node touching the wall before you plnsol, or adjust the contours levels. For instance, if von Mises stresses are generally below 50000 except at the contact point, try /CONTOUR,1,9,0,,50000 before you plot.
